EOQ = √(2DS/H), where D is annual demand, S is the ordering cost per order, and H is the annual holding cost per unit. The EOQ balances ordering costs (which fall as order size grows) against holding costs (which rise). Total cost at the optimum = √(2DSH), split evenly between the two components.

How this is calculated

The EOQ model finds the single order quantity Q that minimises the total annual cost of managing inventory. That cost has two components that pull in opposite directions: the annual ordering cost (D/Q)×S, which falls as Q rises (fewer orders needed), and the annual holding cost (Q/2)×H, which rises with Q (larger average stock to store). The total cost curve is U-shaped, and the EOQ sits at its minimum, where the two costs are exactly equal. Setting the derivative to zero and solving gives EOQ = √(2DS/H).

The three inputs are D (annual demand in units), S (the fixed cost every time an order is placed — shipping, admin, machine setup) and H (the annual cost to hold one unit in stock — warehousing, insurance, obsolescence and the opportunity cost of the capital tied up). The calculator also reports orders per year (D ÷ EOQ) and the average interval between orders (365 ÷ orders per year), and plots the total cost curve so you can see how sensitive the cost is around the optimum.

The classic EOQ model assumes demand is constant and known, lead time is fixed, no shortages are permitted, the unit purchase price is independent of quantity, and replenishment arrives all at once. It is a good starting estimate; real inventory systems layer on safety stock, quantity discounts, perishability and variable demand. All cost inputs must be in a consistent currency unit.

The total annual cost curve is U-shaped and relatively flat near the EOQ, so small deviations incur modest extra cost. However, ordering at half or double the EOQ raises total cost noticeably. The cost curve on the chart makes this trade-off visible.

The holding cost per unit per year includes warehouse rent, insurance, spoilage and the opportunity cost of capital (the return you forgo by having money tied up in stock). A common rule of thumb is 20–30 % of the unit purchase price per year, but measure your actual warehouse and financing costs for accuracy.

The classic EOQ assumes constant, certain demand. For variable demand, use the EOQ result as the base order quantity and add a safety stock calculated separately from demand variability and lead-time variability. The EOQ itself still gives the cost-minimising cycle quantity.
